I have seen the following error lately when I tried setting up my Windows live writer for the shoutmeloud at different location.
http://<hostname>/<wp_path>/xmlrpc.php Error occurs because of two issues:
# Xmlrpc not enabled
# Proxy error
In my case it was because of proxy error. Though I will cover both the ways to remove this error.
1> Login to your wordpress admin dashboard under Settings>Writing under remote publishing Check mark in front of XML-RPC
This will enable the remote publishing and you will be able to connect or if you still get this error
You can replace http://<hostname>/<wp_path>/xmlrpc.php With
http://www.yourdomain-name.com/xmlrpc.php
or http://www.yourdomain-name.com/blog/xmlrpc.php
Depending on where your blog is installed.

If this does not work for you the final solution will be Check proxy settings :
You can change your proxy settings according to your environment. In my case removing proxy settings fixed the issue.

Thanks for your wonderful post. I know it’s kind of stupidity to not to see that option while i was working my way in Worpress.

I think the proxy system used by LiveWriter, and common Windows Apps, has problem. I still cannot use LiveWriter that behind proxy, same as IE and other M$ products, while I can use Firefox and Opera with the proxy server I’ve used.
That’s really problem when I am not connected without this proxy server.
The last chance is using proxifier method.
